The actual text is "You can’t : add to the game universe or expand on the story told in the game with : “lost chapters” or back story or anything like that." I think some wording before that actual text helps to clarify what's going on: "[...]Microsoft grants you a personal, non-exclusive, non-transferable license to use and display Game Content and to create derivative works based upon Game Content, strictly for noncommercial and personal use." IANAL, but the fact that you are essentially being allowed to create derivative works I think means that using main characters is fair game so long as you aren't basically writing the stories of the games or events that lead up to the games. So, making a machinima that explains how the Chief gets from "Finishing this fight," to the start of Halo 3 is off limits. Furthermore, you can tell stories about any humans, Covenant, flood, or the like, but if you throw something that's clearly not from the story, like anthropomorphic characters, the deal is off. The real painful caveat I think would be this: "You can’t use the soundtracks or audio effects from the original game. We often license those from third parties and don’t have the rights to pass them on to you." Ouch. So we have to make up new sound effects? :/
