It might not be as bad as it sounds. The actual executable binaries only make up a fraction of the size of modern games, the majority of space being taken up by the 3D meshes, textures, audio etc (which shouldn't be affected by all this).
So, MS could rather easily make the recompiled executables downloadable via Live. That is, if they're not feeling greedy.

I might be completely wrong of course, with my non-existent knowledge of the Xbox architecture and the tricks that the game studios use to squeeze perfomance out of the console. Makes sense to me.
